Definition

VAT, or value-added tax, is a consumption tax added at each stage of the supply chain where value is added to a product or service. Unlike sales tax, which is only collected at the final sale, VAT is collected incrementally. Businesses charge VAT on their sales and reclaim VAT on their purchases, remitting the difference to the tax authority.

What Is VAT?

VAT is a tax on the value added at each step of the production and distribution process. When a manufacturer sells materials to a furniture maker for $100 plus $20 VAT, the furniture maker pays $120 but can reclaim the $20 VAT. When the furniture maker sells the finished chair for $300 plus $60 VAT, they remit $40 to the tax authority ($60 collected minus $20 already paid). The final consumer pays the full $60 VAT embedded in the price.

For example, in a country with 20% VAT, a bakery buys flour for $10 plus $2 VAT and sells bread for $25 plus $5 VAT. The bakery remits $3 to the government ($5 - $2). The consumer effectively pays the full $5 in VAT, but the tax was collected in stages.
