Definition

Return on investment measures the profitability of an investment relative to its cost. It is calculated by dividing the net gain from an investment by the initial cost and expressing it as a percentage. ROI helps you compare different investment opportunities and evaluate whether spending decisions are worthwhile.

What Is Return on Investment?

ROI is a simple but powerful metric that answers the question: for every dollar I invested, how much did I get back? The formula is: ROI = ((Gain from Investment - Cost of Investment) / Cost of Investment) x 100. A positive ROI means the investment generated a profit; a negative ROI means it lost money.

For example, if you spend $10,000 on a marketing campaign that generates $35,000 in new revenue with $15,000 in associated costs, the net gain is $10,000. Your ROI is ($10,000 / $10,000) x 100 = 100%, meaning you doubled your investment.

Why It Matters for Your Business

Every business has limited resources, and ROI helps you allocate them to the opportunities that generate the greatest returns.

  • Decision-making tool: When choosing between two projects or investments, comparing their expected ROI helps you pick the one that delivers more value per dollar spent.
  • Marketing accountability: Calculating ROI on marketing campaigns reveals which channels and strategies are actually generating revenue versus just creating activity.
  • Investment justification: When seeking approval for a new initiative, presenting a clear ROI analysis makes the business case compelling to partners, investors, or management.

Keep in mind that ROI does not account for time. An investment that returns 20% in one year is very different from one that returns 20% over five years. For time-sensitive comparisons, consider using annualized ROI or internal rate of return.
